Manufacturers are racing to build the best autonomous vehicles, but for people without advanced engineering degrees, judging who has the best systems has become nearly impossible. Autonomous-driving features are just too new and the systems are changing too rapidly.</p>\n<p>The job for investors, right now, isn’t to dissect tweets. It is to understand exactly who is saying what about car makers’ competing autonomous-driving systems. Learning the bull and bear arguments is enough for now. Figuring out who is leading and what it means for the stocks of the car makers can come later.</p>\n<p>The highly anticipated&nbsp;Tesla(ticker: TSLA)&nbsp;A.I. Day&nbsp;was supposed to shed light on the topic of autonomous driving. Instead, it opened a Pandora’s box of questions that need answering.</p>\n<p>What investors really wanted to know was when drivers will be able to text and drive safely on highways without fear of getting a traffic ticket. That answer wasn’t forthcoming. Instead, investors were asked to digest the importance of computer- designed self-driving simulations, machine learning, and cloud-based A.I. training technology. The detail was arcane.</p>\n<p>Tesla bulls, however, came away from the event blown away by Tesla’s A.I. prowess and the improvements to its autonomous-driving features. New Street Research analyst&nbsp;Pierre Ferragu&nbsp;wrote Monday that Tesla is 10 years ahead of the competition in “real-world” artificial intelligence. He believes Tesla’s autonomous- driving subscription sales can generate about $23,000 in gross profit per vehicle over a 10-year span. That is significantly more than the roughly $7,000 in gross profit Tesla makes from selling a car.</p>\n<p>He rates Tesla stock at Buy and has a target of $900 for the stock price. Shares closed Monday at $706.30, up 3.8%.</p>\n<p>Tesla bears, on the other hand, are convinced that Tesla’s claims about self- driving cars are overstated and that other companies are doing a better job developing self-driving technology.</p>\n<p>The bears’ belief is partly rooted in two reports from the research firmGuidehouse, which publishes automated-driving “leaderboards.” Tesla ranked dead last in the 2020 and 2021 reports.</p>\n<p><img src=\"https://static.tigerbbs.com/75c32dac9eacc1a076597ae098e1ea33\" tg-width=\"553\" tg-height=\"889\" width=\"100%\" height=\"auto\"></p>\n<p>That might feel odd, given that Tesla CEO Elon Musk often talks about how advanced Tesla’s self-driving offerings are. But the Guidehouse rankings are partly based on vision systems and partnerships, two areas where Tesla doesn’t score well. The company doesn’t use laser-based radar, while other makers of self-driving cars do. And it doesn’t enter partnerships, doing everything in house.</p>\n<p>It is possible that bulls and bears are both right and are talking past each other. Waymo, for instance, leads in the Guidehouse rankings. It has deployed fully autonomous robotaxis in Arizona. That is quite a feat.</p>\n<p>Tesla’s systems aren’t good enough to be robotaxis. They qualify as level 2 autonomy, which means drivers must be engaged at all times. But the systems enabling the Waymo robotaxi can cost upwards of $100,000 per vehicle. That is too pricey for consumer vehicles.</p>\n<p>In October 2020,<i>Consumer Reports</i>&nbsp;ranked the automated-driving systems available to, well, consumers. Overall, Tesla’s automated driver system ranked second to&nbsp;General Motors(GM). Tesla scored highest on capability and ease of use, but ranked poorly on keeping the driver engaged.</p>\n<p>One reason for that low score might be that Tesla’s automated-driving systems aren’t “hands free” solutions. Drivers need to keep their hands on, or touching, the steering wheel to keep the system on. There are “hands free” systems that use interior cameras to make sure a driver’s eyes are on the road at all times.</p>\n<p>Camera monitoring might be better than haptic steering-wheel feedback. That is a debate for car companies and regulators.</p>\n<p>Practically speaking, hands free and hands required isn’t the basis for competitive differentiation. All the systems on offer today, hands free or not, require drivers to be engaged 100% of the time.</p>\n<p>Autonomous driving studies and reports will proliferate in coming years. Each will have different criteria for judging what is best. Eventually, investors will probably have to test out autonomous-driving systems for themselves. It was also the company’s eighth straight profitable quarter.</p>\n<p>Tesla's net income in the second quarter was roughly equal to the prior four quarters combined. The company reported revenue of roughly $12 billion for the period that ended June 30, nearly double the amount in the corresponding period a year earlier.</p>\n<p>Despite this strong earnings momentum, the stock didn’t jump the way it once did on every shred of positive news. TSLA is up less than 6% during the past five days as of yesterday's close. From its record high in January, Tesla shares are down almost 23%.</p>\n<p>So, what’s prompting investors to shun this market tech darling, even when its financials have shown a great turnaround?</p>\n<p>As we see it, there are both short- and long-term factors at play, causing Tesla enthusiasts to move to the sidelines. Here are three key catalysts that make this EV stalwart a risky bet right now, supporting our view that Tesla is not a buy in this environment:</p>\n<p><b>1. Chip Shortages</b></p>\n<p>The global chip shortages that have hurt production for many car-makers is beginning to pinch Tesla as well. During its earnings call, Tesla told investors that the company's future pace of growth won't be able to escape the ongoing supply-chain challenges.</p>\n<p>The company, for example, is struggling to introduce new models and secure parts for all its vehicles. Tesla again delayed its semi-trailer truck—already two years late—with first deliveries now slated for 2022. The company attributed the delay to supply-chain issues and limited battery-cell supply, as well as trying to focus on getting new factories online.</p>\n<p>The company’s plans for its first pickup truck, once expected to go to customers as early as this year, are also being affected by parts issues, said Chief Executive Elon Musk on an earnings call, without giving a revised first delivery date.</p>\n<p>How long chip-supply issues will persist is anybody’s guess right now. Chip-makers are trying to eke out more supply through changes to manufacturing processes and by opening up spare capacity to rivals, auditing customer orders to prevent hoarding and swapping over production lines, according to a recent report by theWall Street Journal. The bad news: there are no quick fixes, as building new production capacity usually takes years.</p>\n<p><b>2. Competition Heating Up</b></p>\n<p>Another threat challenging Tesla’s dominance in the EV market is coming from new sources of competition. Overall, five of the biggest automakers—Daimler(OTC:DDAIF), Ford (NYSE:F),General Motors(NYSE:GM), Stellantis (NYSE:STLA) and Volkswagen (OTC:VWAGY)—have each laid out plans to spend an average $6.5 billion annually on electrification efforts over the next five to 10 years, according toBloomberg.</p>\n<p>In April, VW launched its new Audi Q4 e-tron model to compete with Tesla in the fast-growing market of compact crossover SUVs. The Audi’s EV model is among a dozen vehicles the German auto-maker has planned, including VW’s ID.4 and an electric version of the Porsche Macan. VW is aiming to sell roughly 600,000 purely battery-powered cars this year.</p>\n<p>While traditional auto-makers, like Volkswagen and GM accelerate their EV efforts, smaller Chinese upstarts like Nio (NYSE:NIO) and Xpeng (NYSE:XPEV) are also vying for tech-savvy customers.</p>\n<p>According to media reports, GM’s EV plans will accelerate starting later this year as a Hummer pickup truck and Cadillac Lyriq sport utility vehicle begin rolling off the Detroit carmaker's production lines. An electric Chevy Silverado pickup is also on the way.</p>\n<p>In China, GM’s lower-priced Hongguang Mini EV, which it’s producing with two state-owned companies, has been a hit. More than a quarter of a million of the models have been sold since the vehicle launched last July, outperforming international rivals like Tesla’s Model 3 and local competitors, including Great Wall's (OTC:GWLLY) Ora Black Cat.</p>\n<p><b>3. Lofty Valuations</b></p>\n<p>Tesla’s valuation has also been a major source of friction among Wall Street’s top analysts. Battery chemistries outside of China have been predominantly nickel-based -- specifically nickel-manganese-cobalt (NMC) and nickel-cobalt-aluminum (NCA). These newer chemistries have become attractive to automakers due to their higher energy density, letting original equipment manufacturers (OEMs) improve the range of their batteries.</p>\n<p>If Musk's bullishness is heralding a genuine shift across the EV industry, the question is whether battery makers outside of China will be able to keep up.</p>\n<p>Musk is not the only automotive executive to signal a return to the LFP formula. Earlier this year, Ford CEO Jim Farley said the company would use LFP batteries in some commercial vehicles. Meanwhile, Volkswagen CEO Herbert Diess announced during the company’s inaugural battery day presentation that LFP would be used in some VW entry-level EVs.</p>\n<p>On the energy storage front, Musk's comments about using LFP-based chemistries in Powerwall and Megapack are in line with other stationary energy storage companies pushing for iron-based formulas. “The stationary storage industry wants to move to LFP because it's cheaper,” Sam Jaffe, who heads the battery research firm Cairn Energy Research Advisors, told TechCrunch.</p>\n<p>LFP battery cells are attractive for a few different reasons. For one, they’re not dependent on ultra-scarce and price-volatile raw materials like cobalt and nickel. (Cobalt, which is predominantly sourced from the Democratic Republic of Congo, has undergone additional scrutiny due to inhumane mining conditions.) And while they are less energy-dense than nickel-based chemistries, LFP batteries are much cheaper. This is good news for those looking to spur the shift to electric vehicles because lowering the cost per vehicle will likely be key to greater EV adoption.</p>\n<p>Musk clearly sees a major future for iron-based chemistries at Tesla, and his comments have helped thrust LFP back into the spotlight. But there's one place where they've remained the star of the show: China.</p>\n<p>China’s monopoly on LFP</p>\n<p>“LFP is pretty much only produced in China,” Caspar Rawles, head of price and data assessments at the research firm Benchmark Mineral Intelligence, explained in a recent interview with TechCrunch.</p>\n<p>China’s dominance in LFP battery production in part relates to a series of key LFP patents, which are managed by a consortium of universities and research institutions. This consortium came to an agreement with Chinese battery makers a decade ago under which the manufacturers would not be charged a licensing fee providing that the LFP batteries were used only in Chinese markets.</p>\n<p>Hence, China cornered the LFP market.</p>\n<p>Battery makers in China may benefit most from a potential tectonic shift toward LFP -- specifically BYD and CATL, the latter of which already manufactures LFP batteries for Tesla vehicles built and sold in China. (Volkswagen, meanwhile, has a substantial stake in Chinese LFP maker Gotion High-Tech.) These battery makers aren’t slowing down: In January, CATL and Shenzhen Dynanonic signed an agreement with a local Chinese province to build an LFP cathode plant at a cost of $280 million over three years.</p>\n<p>The LFP patents are due to expire in 2022, industry analystRoskill explains, which could give battery manufacturers outside China time to start shifting some of their production toward iron-based formulas. However, all of the planned battery factories in Europe and North America, many of which are joint ventures with South Korean industry giants like LG Chem or SK Innovation, are still focused on nickel-based chemistries.</p>\n<p>“For the U.S. to take advantage of LFP's strengths, North American manufacturing will be necessary,” Jaffe explained. “Everyone building a gigafactory in the U.S. today is planning on making high nickel chemistries. There's an enormous unmet need for locally manufactured LFP batteries.”</p>\n<p>Rawles said he expects some LFP capacity in North America and Europe in the coming years, particularly after the patents expire. He pointed out that both CATL and SVOLT, another battery maker, have been making moves in Germany -- but both of these companies are Chinese, which leaves open the question of whether other Asian or Western companies can compete in the LFP market. (Stellantis chose SVOLT as one of its battery suppliers from 2025 onwards.)</p>\n<p>On the energy storage front, Jaffe said he thinks “it's inevitable that most stationary storage systems will eventually be LFP.”</p>\n<p>However, not all is lost for domestic manufacturing in the United States. “The good news for building local LFP manufacturing is that the supply chain is simple: Outside of lithium, it's iron and phosphoric acid, two cheap materials already made [in the U.S.] in large quantities,” Jaffe added.</p>\n<p>In the end, it is not a question of one battery chemistry versus another. What’s more likely is what we’ve already started to see from automakers, including Tesla: Iron-based batteries will be used predominately in entry-level and cheaper vehicles, while nickel-based cells will be used for higher-end and performance cars. Many consumers will likely be content with a 200- to 250-mile-range vehicle that's thousands of dollars cheaper than one with a range of 300 to 350 miles.</p>\n<p>Automakers have also begun making moves to take control of the battery supply, whether through vertical manufacturing or joint ventures with established battery companies. Tesla also points out that its vehicle fire data include fires from structures, arson and other reasons, as to be comparable with NFPA data.</p>\n<p>The company says it is continually working to improve the safety of its cars, including modifications to battery chemistry and enclosures to minimize fire risk, as well as maximize fire containment in the event of a fire. The fact that they are tradable is crucial since this allows Tesla to sell the credits to other automakers who might not otherwise comply with emission standards without the use of these credits. The set-up allows Tesla to book the credits as purely additive to its top line, with the automakers buying these credits avoiding hefty fines from regulators.</p>\n<p>Per Tesla’s most recent 10-K filing, the company earned $1.58 billion from the sale of these credits in 2020, up from $594 million in the year prior and $419 million in 2018. The year-over -year jump notwithstanding, the credit sales might appear to be a paltry sum given the company’s $31.5 billion in total revenue in 2020. However, their nature as purely profit, in contrast to capital intensive auto manufacturing, means they have been a pivotal part of Tesla’s push towards profitability.</p>\n<p>Indeed, Tesla’s much-lauded $721 million profit in 2020, the very first profitable full year in its history, was clearly boosted over the top by the surge in regulatory credit sales. Had they remained consistent with the prior periods, the landmark year would have been left short of break-even, keeping up the company's trend of annual losses maintained since its inception.</p>\n<p>The trend has continued into 2021 as the company reported $518 million in revenues from credit salesin the first quarter, which boosted the company once again to a $438-million quarterly profit. While vehicle deliveries consistently catch the headlines, it's clear that the regulatory credits are buoying the automaker into the black.</p>\n<p><b>Competition Cuts Into Cash Flow</b></p>\n<p>The problem with the profit margin may be approaching faster than some have anticipated as well, with the increased entry of traditional automakers like Ford&nbsp;(<b>F</b>) -Get Report, General Motors&nbsp;(<b>GM</b>) -Get Report, and Stellantis STLA into the EV space.</p>\n<p>While much of the focus revolves around these companies’ threat to Tesla’s core auto sales, the popularity of Tesla among its devoted fans might sustain it amidst the hard-charging competition. As such, the trajectory of its sales, while now threatened by competent competition, remains somewhat murky at the moment.</p>\n<p>The question of regulatory credit impact is much more straightforward. If Tesla’s competitors are producing their own electric vehicles and fewer ICE autos, they have no need to spend so substantially on buying credits from Tesla.</p>\n<p>Per a Reuters report, Fiat Chrysler agreed to purchase $2.4 billion worth of emissions credits from Tesla from 2019 through 2021, likely accounting for a lion’s share of the roughly $2.2 billion recorded in total in credits sold in Tesla’s 2019 and 2020 10-K filings. However, after Fiat Chrysler merged with French automaker PSA Group in May to form Stellantis, this reliable revenue stream looks likely to fade.</p>\n<p>\"With the electrical technology that PSA brought to Stellantis, we will autonomously meet carbon dioxide emission regulations as early as this year,\" Stellantis CEO Carlos Tavares told French media after the merger. \"Thus, we will not need to call on European CO2 credits and [Fiat Chrysler] will no longer have to pool with Tesla or anyone.\"</p>\n<p><b>Already Anticipated?</b></p>\n<p>To be sure, the looming threat of regulatory credit sales eroding is by no means a novel development. CFO Zachary Kirkhorn noted in a call with analysts in mid-2020 that “we don’t manage the business with the assumption that regulatory credits will contribute significantly to the future. Eventually this will reduce.”</p>\n<p>Kirkhorn’s focus on the core business, especially in terms of battery technology, rather than the regulatory credit sales, is bolstered by the thoughts of prominent Tesla bulls.</p>\n<p>“We have owned Tesla for a decade and from day one we expected regulatory credits to go to zero within three years,” Jennison Associates analyst Owuraka Koney said. “They are comfortable without these regulatory credits and they make money when you exclude these credits and these non-recurring costs that they face.”</p>\n<p>Koney cited Elon Musk’smassive compensation packagetied to the company's recent stock surges as a key non-recurring cost in this context. Further, Koney argued that the regulatory credit benefits are being unfairly compared to overall profitability, which he sees as an apples-and-oranges comparison. He explained that the more relevant comparison is to Tesla’s operating income, which was $1.99 billion on a GAAP basis in 2020, up over $2 billion from the figure in 2019. The leap suggests strength greater than that simply achieved via the regulatory credit benefit, in his view.</p>\n<p>Mike Dovororany, VP of Automotive &amp; Mobility at market research firm Escalent, seconded the rosier view held by Koney, reiterating that the risk of regulatory credits fading is well understood by savvy investors, and further that the current U.S. administration might actually aid Tesla’s ability to capitalize on regulation.</p>\n<p>“Because credit sales have always been the main driver behind Tesla’s profitability, investors should be well-accustomed to this risk,” he explained. “Also, as the Biden Administration looks to reconsider stricter emissions regulations, the EV credit market could become more important than ever.”</p>\n<p>With the administration now proposing a $174-billion investment in the electric vehicle market aspart of the American Jobs Act, including new tax credits, there is certainly ample reason to be excited.
